Go up Serrano Street to the Juan Valdez Cafe. Great coffee and a pleasant atmosphere.
Only a short stroll away, in the Plaza Santa Ana area, is the restaurant El Cenador del Prado (Calle Prado 4; 914291561). We went in the evening (booking essential – which the fabulous team at the hotel are only too happy to arrange for you!) and had the seven-course(!) menu de degustacion. The food was phenomenal, the decor glamorous and quirky and the beautiful people were there to be seen. Tip: if you want to eat with the Spanish, not Americans, ask for the smoking part (actually not smoky at all – much better for people watching! For a drink outside in the sun after doing all the galleries in the Paseo del Arte, try Café el Botanico (+34 91 4202342).
